In my league (NY#2) Justin Morneau was picked up via waivers.
Is this a great move by a league member, or is it a mistake by STATS, since as far as I'm aware, he wasn't on the Twins' 25 man roster as of Sunday at 7:00?

He was the absolute last draft pick in NY4. Of course, that does not help since anyone could have been drafted including Cal Ripkin.

That is correct that if Morneau was originally drafted in your league and then cut, he remains in your free agent pool. All MLB active players, players on the DL and players in the minors who were on NFBC teams at the outset but later cut are listed in your free agent pool. If that player was good enough to be drafted in your league, it's only fair to allow everyone else a chance to pick him up after the original owner gave up on him.

Greg is correct. The league rules on the website home page clearly would allow for a player drafted and dropped to be picked up in the bidding process.

From the rules:
"...Free agent pickups during the season will include players who are on major-league rosters at the time or players who were selected on Draft Day and later dropped. Even players who were originally selected on Draft Day, cut and then sent to the minors are eligible during the regular season FAAB bidding period as once they are a part of that league they continue to be part of the free agent listing..."

Having re-read the rules, I understand why Morneau was in my pool. Kudos to the team that saw him and got him for $5.
However, I don't remember that level of detail when I originally read the rules. What I think I remember clearly was, after draft day, "he has to be on the 25 man roster to pick him up." I don't recall the issue of "drafted and dropped" being covered. Is it possible that the rules were modified after I originally read them (pre 3/20/04)?
But hey it's not a big deal.

Well, as someone who also picked up Morneau this week I'll just say that it was only a smart move if the Twins wake up and realize the kid is ready to contribute right now. It blows my mind that they would give Offerman at bats over one of their best prospects who by all indications is ready, but what do I know?
