I am currently ranked 3rd in my league (NY League 5) yet in the overall standings I am 18 spots behind the team currently ranked 4th in my league.
Assuming the standings are correct, my guess is I'm doing really bad in certain categories so I get a lot less points in the overall standings? How does this work?

There are times during the season where you will be ahead of a team in your league and be behind him in the overall or vice versa. It is just the way the numbers fall, especially if you are severely weak in one or two categories.
In a league you can only fall to 15th in any catgory, falling to 400 is a long drop and hurt more in the overall. This is just one scenario, there are countless others.

I believe it is highly likely that we will someday have an overall champ who did not win their league. I believe and Greg could verify that we have had teams top 5 overall not win their league already.
